Definition

Inflation and pensions

The AVS is adjusted for inflation, the pension fund pension usually is not. What inflation does to a fixed pension over twenty years and how to plan for it.

A pension that stays nominally the same loses real value every year. Over the length of a retirement that becomes a noticeable difference.

Definition

Inflation is the general rise in prices. For pensions, purchasing power counts: what a pension buys today and what it will still buy in twenty years. AVS pensions are periodically adjusted to wage and price developments. Pension fund pensions are adjusted only if the fund decides to and can finance it.

The essentials explained

A financial plan therefore calculates with an inflation assumption that slightly raises the need each year. Fixed pensions then no longer cover the need alone in later years, and the gap grows. Invested wealth can grow with inflation; cash and fixed interest hardly do. That is why part of the free wealth should remain invested after retirement, in assets that grow with the economy over the long term.
